Initially, a bank extended a line of credit to Selfe personally, secured by her pledge of stock. Subsequently, at the bank’s request, these loans were converted to corporate loans, with Selfe executing a personal guarantee. The bank retained the pledged stock as collateral and its rights against Selfe as guarantor. The loan officer testified that the bank primarily looked to Selfe and her pledged stock for repayment, not the thinly capitalized corporation. The corporation incurred net operating losses. Selfe deducted the full loss on her personal income tax return, claiming her guarantee increased her stock basis. The IRS disallowed a portion of the deduction, asserting her basis was limited to her direct capital contributions, as she had not yet been required to pay on the guarantee. The district court granted summary judgment for the government.
