Lockwood Grader Corporation (Lockwood), a Nebraska corporation, had manufactured and sold potato machinery nationwide since 1946. As part of a corporate reorganization plan, Lockwood sought to spin off its various branches into separate corporations. Since 1947, Lockwood had conducted some sales in the northeastern United States, and in November 1954, it established a formal branch office in Presque Isle, Maine. On March 1, 1956, Lockwood incorporated this branch as a wholly-owned subsidiary, Lockwood Graders of Maine, Inc. (Maine, Inc.), transferring assets in exchange for all of Maine, Inc.’s stock. On March 31, 1956, Lockwood distributed the Maine, Inc. stock to its shareholders. The Commissioner of Internal Revenue determined this distribution was a taxable dividend, not a tax-free spin-off under § 355 of the Internal Revenue Code. The Commissioner argued, and the Tax Court agreed, that the transaction failed the five-year active business requirement of § 355(b)(2)(B) because Lockwood’s business activities in Maine had not been actively and continuously conducted for the five years preceding the distribution.
