Ecco Drilling Co., Ltd. (Ecco), a debtor in bankruptcy, sought financing to acquire drilling rigs. It entered into two agreements, denominated as ‘Master Lease Agreements,’ with Bernard National Loan Investors, Ltd. (Bernard), a subsidiary of the hedge fund D.B. Zwirn (Zwirn). The agreements were for a four-year term, though the rigs had a useful life of 20-30 years. Under the agreements, Ecco’s obligation to make monthly payments was non-terminable. The total payments of approximately $56 million would fully amortize the $42.3 million principal advanced by Zwirn, plus a return of about 14%. At the end of the term, Ecco had an option to purchase the rigs for 15% of the greater of the equipment’s fair market value or a percentage of Ecco’s going concern value. Evidence, including Zwirn’s internal memoranda, showed that Zwirn viewed the transaction as a loan, focused exclusively on its investment return, and never contemplated the equipment’s return.
